How Do Cryptocurrency Lending Platforms Work?

A crypto-backed loan provides liquidity without an immediate token sale, but falling prices, accumulating interest and platform failure can still put the collateral at risk.

Borrowing against Bitcoin or another cryptocurrency leaves the position open while providing cash or stablecoins. It also gives the lender or smart contract the right to sell the collateral if the market moves too far against the borrower.

A crypto loan replaces a sale with debt. The balance may grow as interest accrues, and repayment remains due regardless of what happens to the collateral’s price. The gap between the starting loan-to-value ratio and the liquidation threshold shows how much room the position has before a forced sale.

What a crypto-backed loan actually does

In a typical arrangement, the borrower deposits BTC, ETH or another accepted asset and receives fiat currency or a stablecoin. The collateral is worth more than the amount borrowed, giving the lender a buffer if its market value falls.

The borrower usually continues to benefit if the collateral appreciates, but cannot freely transfer or sell it while the loan remains open. Full control returns only after the debt and any applicable charges are repaid. If the collateral falls far enough, the position can be partially or fully liquidated.

The borrower keeps the price exposure while the lender or contract restricts what can be done with the asset.

The two systems behind crypto lending

“Crypto lending platform” covers two different systems. A custodial lender relies primarily on a company and its balance sheet. A decentralized finance protocol relies on smart contracts and onchain collateral. Some services combine the two: the customer uses a familiar company interface while an external protocol executes the loan.

The product structure determines the risk

Coinbase’s UK crypto-backed lending product illustrates this mixed structure. Customers use Coinbase’s interface, while Morpho handles the loans on Base. Coinbase’s documentation sets out how the two parts fit together.

Why borrow instead of selling?

A crypto-backed loan can provide temporary liquidity while keeping a long-term position open. In return, the borrower takes on debt secured by an asset whose price can move sharply before repayment.

If the collateral is liquidated during a sharp decline, the borrower may lose it at exactly the moment they hoped to avoid selling. Borrowing stablecoins to buy additional crypto creates an even more fragile position: the same market decline reduces the original collateral and the value of the new investment. Anyone considering that strategy should first understand how leverage and liquidation change trading risk.

Tax treatment depends on the borrower’s country and the legal structure of the transaction. The IRS Taxpayer Advocate Service notes that US tax rules treat digital assets as property, while HMRC provides an example in which liquidation of a borrower’s crypto collateral creates a disposal. Local rules need to be checked before using tax as a reason to borrow.

How the borrowing process works

1. Identify who receives the collateral

Before comparing rates, find the legal entity behind the product, its jurisdiction and whether the loan is recorded on a company balance sheet or a blockchain. The brand name is only the front door; the legal entity determines the borrower’s contractual claim.

2. Open an account or connect a wallet

Centralized providers normally require identity verification. DeFi protocols are usually accessed with a compatible wallet, although a commercial interface may impose its own restrictions. An onchain transaction is public even when the wallet does not display the owner’s name.

3. Choose the collateral and loan size

The platform calculates how much can be borrowed against the deposited asset. The maximum may look attractive, but a larger loan creates a higher starting LTV and leaves less room for the collateral to fall.

4. Read the liquidation terms

The agreement should state the liquidation threshold, penalty, interest calculation and whether the borrower receives any warning or time to add collateral. DeFi liquidations can execute automatically, so there may be no employee making a discretionary decision.

5. Receive and monitor the loan

Once the funds arrive, the borrower has to keep watching the position. Falling collateral raises the LTV. Accruing interest increases the debt and can produce the same result even if the collateral price is unchanged.

6. Repay and withdraw the collateral

After repayment, the collateral becomes withdrawable under the platform’s terms. Network charges, withdrawal fees, processing times or liquidity restrictions may still apply.

The liquidation calculation borrowers need

Loan-to-value measures the debt against the current value of the collateral:

LTV = outstanding debt ÷ current collateral value × 100

Consider a borrower who deposits $10,000 of Bitcoin, borrows $5,000 and uses a product with an 80% liquidation threshold.

With the debt fixed at $5,000, a 37.5% fall in the collateral takes the position to an 80% LTV. In practice, interest added to the debt can bring liquidation closer.

Protocols may display the risk differently. Aave’s official documentation uses a health factor based on collateral value and the applicable liquidation threshold. A position becomes eligible for liquidation when that health factor drops below 1. Borrowers still need to know how much room remains before the system can sell collateral.

Some products add a liquidation charge. For example, Coinbase currently states that its UK product liquidates at an 86% LTV and includes a 4.38% penalty. Other platforms may use different thresholds and penalties, and the terms can change.

The full cost of borrowing

The annual rate is only one line in the final bill. Depending on the product, the borrower may also pay:

  • an origination or processing fee;
  • blockchain network charges;
  • a fiat or stablecoin conversion spread;
  • withdrawal fees;
  • a liquidation penalty;
  • variable interest that changes with market utilization.

The useful comparison is the total expected cost over the period the borrower expects to keep the loan. A variable-rate calculation should include a less favorable scenario because today’s figure may change.

Crypto lending risks borrowers can miss

Custody and counterparty risk

Collateral can become inaccessible even when its price remains stable. In March 2026, BlockFills froze client withdrawals as losses and legal action mounted. The case is a reminder that a functioning website and a large trading history do not prove that customer assets remain immediately available.

The SEC’s retail custody bulletin tells users to check whether a custodian commingles assets or uses them for its own lending through rehypothecation. Look for explicit terms on both points, because “secure storage” says little about how the assets may be used.

Smart-contract, oracle and collateral risk

DeFi carries its own technical and market-infrastructure risks. Losses can originate in an accepted collateral asset, price feed or connected protocol even when the core lending contract executes as designed.

This happened when an exploit involving unbacked collateral left Aave with bad debt and restricted withdrawals. The attack began elsewhere and then spread through collateral accepted by the lending protocol.

Liquidity and withdrawal risk

Platforms may lend deposited assets to other borrowers, leaving only part of the pool available for immediate withdrawals. Heavy demand can exhaust that liquidity. Investor.gov warns that interest-bearing crypto accounts lack the protections attached to bank or credit-union deposits.

Governance and regulatory risk

The “decentralized” label leaves two practical questions unanswered: who can change the settings, and who can pause withdrawals? As SEC Commissioner Hester Peirce noted when discussing crypto vaults and lending, the legal analysis depends on how the product is structured and who exercises discretion.

Rules also differ across jurisdictions and continue to change. The UK Financial Conduct Authority’s 2026 crypto-regime overview, for example, identifies disclosures, consent, capital requirements, overcollateralization and negative-balance protection among its safeguards for lending and borrowing. The protections attached to a similar-looking product elsewhere may be different.

A checklist before depositing collateral

  • Legal entity: Which company or protocol receives the collateral, and under which law?
  • Asset treatment: Is collateral segregated, commingled or available for rehypothecation?
  • Starting LTV: How far can the collateral fall before liquidation?
  • Liquidation process: Is there a warning, grace period or opportunity to add collateral?
  • Total cost: What interest, processing, conversion, withdrawal and liquidation charges apply?
  • Rate changes: Is the borrowing rate fixed, variable or controlled by protocol utilization?
  • Control: Who can change the rules, pause the product or upgrade its contracts?
  • Failure procedure: What contractual claim does the borrower have if the provider becomes insolvent?
  • Repayment plan: Will repayment come from income or from the hope that crypto prices rise?

When a crypto-backed loan may not fit

A borrower with temporary liquidity needs, a conservative LTV and a separate source of repayment can judge the obligation against a defined plan. Depending on the collateral to appreciate leaves repayment to the same market that could trigger liquidation.

A crypto loan is particularly dangerous when the collateral represents essential savings, the proceeds will fund living expenses, or the borrowed money will increase the same market exposure. In practice, the borrower is adding a liquidation deadline to an already volatile asset.

Do crypto-backed loans require a credit check?

Some products base approval primarily on excess collateral, although requirements vary. Centralized providers can still require identity verification, eligibility checks and information demanded by local law.

Can a borrower lose all the collateral?

Potentially. The amount sold depends on the agreement, the size of the debt, penalties and how quickly liquidation executes. A severe market move or system failure can produce a worse outcome than the standard example shown by a platform.

Is there a universally safe LTV?

No. A lower LTV creates a wider buffer, but the appropriate level depends on the collateral’s volatility, the liquidation threshold, interest rate and the borrower’s ability to add collateral or repay quickly.

Are DeFi loans safer than centralized loans?

They expose users to different risks. DeFi can make balances and rules visible onchain, while introducing smart-contract, oracle, governance and wallet risks. Centralized products may be easier to use but require trust in the company’s custody, solvency and contractual promises.

Does borrowing against crypto avoid tax?

Not in every jurisdiction or structure. Receiving an ordinary loan may be treated differently from selling an asset, but transferring collateral, exchanging tokens, earning rewards or being liquidated can have separate tax consequences. Local professional advice may be necessary.

Check the liquidation buffer first

Before comparing advertised interest rates, calculate how far the collateral can fall, identify who controls it and decide where repayment will come from. If the borrower cannot answer all three, they should pause before pledging the asset.
